the dollar smile, and where scalpers sit on it

Post by Shadow Trader »

The "dollar smile" is a framework. The dollar tends to strengthen in two very different conditions and weaken in the middle.

Left side of the smile: global panic. Investors run to dollar assets and funding demand surges, so the dollar rallies even when the trouble started in America. The 2008 crisis is the usual example. Right side: strong American growth. Capital flows in, rate expectations rise, the dollar firms. The bottom of the smile is moderate global growth where America isn't outperforming. Money goes looking for returns elsewhere and the dollar softens.

It's an idea, not a law. Plenty of periods don't fit. But it helps explain why the dollar can rally on both terrible and great news, something that confuses people watching a single data print.

The application is simple enough. When a release lands, ask which side of the smile the market is leaning into. A weak American number can be dollar-negative in a calm market, because rate cuts get priced in, and dollar-positive in a panic.

On a 1-minute chart the smile isn't visible directly. But the reaction function changes with the regime, and that's why the same payrolls miss can produce very different candles in different months.

Hard to measure, easy to argue about.

Does the smile still describe the market for you, and which side does it look closest to right now?
