When Equity Futures Hit Limit Down: Spillover Into Currency Trading

Post by Shadow Trader »

Foreign exchange trades around the clock, but many related markets do not. Equity index futures carry price limits and circuit breakers that pause or cap trading after large moves. When such a limit is hit during a stress episode, the selling pressure that would have been absorbed there can find other outlets, and currencies are among the most accessible.

Because spot FX has no central halt mechanism, hedging and deleveraging demand may shift to pairs that act as proxies for risk, such as yen crosses or commodity currencies. Moves in those pairs can then look disproportionate to anything in their own fundamentals, simply because they are the market still open.

Halts also remove a reference point. With the index frozen, participants lose the price that many correlation-based models and risk filters depend on. Quotes in FX can become more erratic as dealers widen spreads to compensate for the missing information.

When the related market reopens, a catch-up move frequently follows as accumulated orders meet available liquidity, which may produce a second burst of FX volatility. Watching the status of equity, bond and commodity futures alongside the currency chart, including their published limit rules, gives a scalper early notice that unusual flow may be redirected.

Good point. We saw this in August 2024, when the Nikkei futures hit limits after the BoJ hike and the unwind of yen carry trades. USDJPY moved several big figures in a few hours during the Asian session, and spreads widened sharply at many brokers.

For Asia-based traders, the lesson was that stops in yen pairs filled far from their levels when liquidity disappeared. Since then we reduce size on yen pairs when equity volatility spikes, and avoid holding positions across Tokyo's open on such days.

I remember watching this happen during that August episode, though I was on the European side of it. By the time London opened, USDJPY and the crosses had already moved so far that most of my usual levels were meaningless. What struck me was how spreads on the yen crosses stayed wide well into the morning, long after the initial panic, which made scalping them more expensive than the moves were worth.

Since then I keep an eye on the main index futures on a second screen, just the price and a simple percentage change. If the index futures are down more than two or three percent before my session starts, I treat it as a high-risk day. I cut size in half on anything with yen or the Aussie dollar, and I'm much quicker to close if price moves against me.

The point about the catch-up move after a reopen is worth stressing. I've seen a second burst hit currencies when the cash equity market opened, even though futures had been trading for hours. Knowing when the related markets open has become part of my morning prep.
