Range Expansion and Contraction: The Market's Breathing Pattern

Markets alternate between periods of small movement and large movement. Understanding this cycle helps you pick the right approach at the right time.

Contraction means ranges shrink: candles get smaller, volatility drops, and price drifts sideways. Expansion is when ranges grow and price moves with conviction. One tends to follow the other, since compressed energy eventually releases, and large moves eventually exhaust.

You can measure it simply. Compare today's range with the average of the last ten days. If today is far above average, expansion is in progress. If it is far below, the market is compressed.

This affects strategy. During contraction, breakout strategies suffer from false breaks, while range-bound ideas may work. During expansion, trend-following ideas tend to perform better, while fading moves is dangerous.

Session timing shows the same cycle. The quiet Asian hours often contract, and the London open often expands.

Position sizing should also respond. After a contraction, the first expansion can be violent and stops should account for it.

ATR is a convenient way to track this cycle, since it rises in expansion and falls in contraction.

Practical step: calculate each day's range for a month on your pair, and mark the days that were more than 1.5 times the average. See what preceded them.

How I use this day to day: after a few sessions of unusually tight ranges, I stop fading the edges and start preparing for a breakout. After a big expansion day, I expect the next day to be smaller and plan narrower targets. A quick way to measure it is to compare today's range with the 10 or 20 day average range. If the last three days were all below about 60 percent of the average, contraction is clear. If yesterday was double the average, expansion has already happened. It's not exact, but it stops you using the same targets every day regardless of conditions, which is one of the easiest ways to leave money on the table or hold too long.

This also helps with stop sizing. In contraction, a tighter stop is reasonable. Right after expansion, volatility is still high, so the same tight stop gets clipped by normal swings. Let the recent range guide it. A simple method is to use a fraction of the current ATR. If the 14 period ATR on the 1 hour chart is 15 pips during contraction, a 15 to 20 pip stop works. After expansion, ATR might be 30 pips, so the stop doubles and the lot size halves to keep risk the same. That adjustment alone can stop a lot of frustrating stop-outs.
