Volatility clusters, and that is useful

Post by Shadow Trader »

Calm periods tend to follow calm periods. Wild periods tend to follow wild ones. This pattern, called volatility clustering, is one of the most reliable features of financial markets.

For scalpers, it offers a practical edge. If the last hour was unusually active, the next hour is likely to remain active. If the market has been dead for two hours, a sudden burst is possible, but the default expectation is more of the same.

Setting stops, targets and position size based on recent volatility adapts the strategy to current conditions. ATR over the last few hours works well as a measure.

Volatility rarely switches from low to high without cause. Scheduled events cause the jumps, so the calendar gives a heads-up.

An easy way to apply the principle is to scale position size inversely with recent ATR, so that dollar risk stays steady while pip risk adjusts.

Is position size adjusted for current volatility here, or fixed regardless of conditions?
