Cross-currency basis: the funding cost behind the price

Post by Shadow Trader »

The cross-currency basis is a premium or discount in the market for swapping one currency for another, over and above the interest rate difference. When demand for dollars is high, borrowing them through the swap market becomes more expensive.

It shows up in forward points and swap rates, and in times of stress it can widen sharply. In calm conditions, it is small and goes mostly unnoticed.

For retail scalpers, the basis rarely matters directly, since trades are short. It matters for understanding unusual swap charges, and for reading signs of strain in the financial system. A sharp widening often coincides with dollar strength and risk aversion.

The relationship with spot prices is loose, but a rapid move in the basis can precede or accompany moves in pairs like EURUSD and USDJPY.

Following it requires specialised data, which can be hard to access, but financial news often reports sudden changes.

Has anyone used cross-currency basis moves as a context indicator for short-term trading?
