Target Redemption Forwards: Structured Trades That Leave Hedging Footprints

Post by Shadow Trader »

A target redemption forward, or TARF, is a structured contract in which a client exchanges currency at a fixed rate over a series of dates. It appeals because the fixed rate is set better than the market forward, but the arrangement ends once accumulated gains reach a target. A feature often attached is a leveraged obligation: if spot moves unfavorably, the client may have to transact at the worse rate in larger size.

For the dealer on the other side, such a contract is a bundle of options with barrier-like features, since the structure knocks out when the target is reached. Hedging it involves trading spot and vanilla options as price and time change, so a large book of similar trades can concentrate hedging needs around particular levels.

Episodes of stress in currency markets have previously drawn attention to such products when clients faced large unexpected losses, which led to wider regulatory scrutiny of suitability. Details vary by market and period.

For scalpers, TARFs are mostly invisible, yet they illustrate a broader idea. Customer structured trades can leave dealers with option exposures whose hedging affects spot in ways no chart displays. Evidence of such influence usually appears only in hindsight, through market commentary rather than live data.
