Correlated Positions That Quietly Multiply Risk

Post by Shadow Trader »

Opening long EURUSD, long GBPUSD, and short USDCHF can look like three independent ideas. In practice all three express the same view: dollar weakness. If each trade risks 1 percent, a dollar rally may stop out all three, turning 1 percent of planned risk into something near 3 percent.

Correlation is not fixed. Pairs sharing a currency tend to move together, but the relationship strengthens during macro events and weakens in quiet sessions. Rolling correlation measured over recent windows is more informative than a rule remembered from a chart years ago.

Exposure can also be reviewed by currency rather than by pair. Summing net long and short positions in each individual currency reveals concentration, since being long EUR across several pairs at once is a single bet on EUR. Opposing positions in the same currency may partly offset, which reduces net exposure but also reduces potential reward.

A practical approach treats highly correlated trades as one position with a shared risk budget, dividing the intended risk among them instead of applying full risk to each.
