Comparing Spread to Short-Term ATR

Post by Shadow Trader »

A raw spread number says little unless it is compared with how far price actually travels. One useful lens is the ratio of spread to a short-period Average True Range on the timeframe being scalped, for example the one-minute chart.

When the one-minute ATR is only a few pips and the spread is a significant fraction of it, the market is not offering much room beyond cost. When ATR expands during active sessions while the spread stays stable, the same spread becomes a smaller share of typical movement. The ratio therefore changes through the day even when the quoted spread looks fixed.

This measure also exposes a trap. On exotic or thinly traded pairs, ATR may appear large, yet much of it is noise created by wide quotes and erratic ticks rather than directional movement. A high ATR with a high spread is not the same as a high ATR with a tight spread.

Some scalpers set a maximum ratio as an entry filter and skip signals when the market exceeds it. Thresholds should come from personal trade records, not from rules of thumb copied from elsewhere. The ratio is a diagnostic, and it complements rather than replaces a proper review of fills.
