Short Squeezes in Currencies: When Crowded Positions Unwind

A squeeze happens when many traders hold the same position, and price moves against them, forcing exits that push it further. Forex has them too.

The setup involves crowded positioning. When a large number of participants are short a currency, for example, there are few remaining sellers. A catalyst, such as a surprise from a central bank, data, or a break of a key level, triggers stop losses and margin calls. Closing a short means buying, which pushes price higher and triggers further closures.

Moves can be fast and large, and often overshoot what fundamentals would justify. They tend to fade after the forced buying ends.

Signs of crowded positions include extreme readings in COT data, lopsided retail sentiment, large moves in one direction with little retracement, and widespread commentary about the trade being obvious.

Catalysts are unpredictable. Crowded trades can stay crowded for months.

For traders, the lessons are practical. Be wary of joining a trade late when everyone agrees. Use stops, since squeezes can punish positions on the wrong side. Keep size modest when positions are widely held.

If you want to trade squeezes, wait for the catalyst and the break, not for the crowd's turn, and set tight risk, since moves may reverse as quickly.

Practical step: identify a pair with an extreme positioning reading, and note what happened over the following month.

Everyone says it's obvious is a warning sign I take seriously now. When the trade is all over social media, the fuel for a squeeze is already there. The yen carry trade in mid 2024 is a good example. Short yen was the obvious trade for months, then the BoJ hiked in late July, US data softened and USDJPY fell from around 161 to about 142 within a few weeks as positions unwound. People who were late to the short yen trade got hit hardest. When I see the same trade recommended everywhere, I either reduce size or wait for a better entry after a pullback, rather than joining at the top of the crowd.

Squeezes overshoot and then fade, so chasing them late is risky too. Getting in after the move has run is often just being the last buyer. The forced buying ends once the shorts have closed, and then there's nobody left to push it further. If you see a squeeze on the 15 minute chart with candles three or four times their normal size, the move is probably mostly done. I'd wait for it to settle and look at where price stabilises. Sometimes the squeeze marks a real turning point, and a pullback gives a better entry. Sometimes it fades completely back to where it started, and you're glad you waited.
