Inside Days and Outside Days: Daily Candles That Tell a Story

Two simple daily patterns carry information about momentum and indecision: the inside day and the outside day.

An inside day is a day whose high and low both fall within the previous day's range. It signals contraction, a pause. When it follows a strong move, it may represent a flag or a consolidation before continuation. A break above or below the inside day's range often triggers the next move.

An outside day, sometimes called an engulfing day, exceeds both the high and the low of the previous day. It shows that the market took out both sides, and suggests an expansion in volatility. When it closes near its high or low, the close indicates which side won.

These patterns are simple to define, which makes them testable. Define them precisely, mark every occurrence on a daily chart for a year, and record what the following day did. Compute how often the next day broke the high or the low, and how far it went.

Keep context in mind. An outside day at a major resistance zone after a long advance has different implications from one in the middle of a range.

As with other patterns, the edge, if any, is modest. Their main value is as a reason to pay attention and to define objective trigger levels.

Practical step: mark ten inside days on your daily chart, and record the direction and size of the move on the day after.

An inside day right after a big news day is my favourite version. The market is digesting, and the break of that small range often shows which side won the argument. Think of a payrolls Friday or a central bank day with a large range, then a quiet day that stays inside it. The next break of the inside day's high or low tends to carry more weight because it resolves the uncertainty from the big event. I wouldn't trade every break blindly. Check whether it lines up with the higher timeframe direction and wait for a close beyond the range on your entry timeframe. But it's a clean, objective starting point.

Worth checking the outside day close. An outside day that closes in the middle of its range is just a messy day, not a signal. The meaningful ones close near the high or low, showing one side took control after both sides were tested. Another detail is where it happens. An outside day that sweeps a previous high, then closes near its low, at the top of a long move, is a stronger warning than one sitting halfway through a sideways phase. If you test these, record the close position as a percentage of the range. You may find only the ones closing in the top or bottom quarter give a useful edge.
