Banxico and the Peso: Carry, Credibility, and US Trade

Mexico's central bank, Banxico, plays a central role in the peso's behavior, and its policy choices have shaped the currency's appeal as a carry trade.

For several years, Banxico maintained interest rates well above those of the United States and other developed economies, offering investors a high yield. That attracted capital, and the peso became one of the most heavily traded emerging market currencies. The carry also compensated holders for volatility.

The bank targets inflation and has a reputation for relatively orthodox policy, which supports confidence. Its decisions follow a published calendar, and statements are watched for any shift in tone.

The peso's fortunes tie closely to the United States. Most of Mexico's exports go there, remittances from Mexicans working in the US are a significant flow, and US economic conditions drive demand for Mexican goods. Trade policy announcements, tariffs, and changes to trade agreements can move the currency sharply.

Domestic factors include political developments, fiscal policy, and the state oil company's finances.

The peso also acts as a liquid proxy for emerging market risk, so it often falls during global risk-off episodes, regardless of Mexican fundamentals.

The pair offers positive carry to peso holders, so short USD/MXN positions earn swap while long positions pay it, before markups.

Practical step: compare Banxico's policy rate with the Federal Reserve's, and calculate the yield advantage in percentage points.

Carry pays you slowly, risk off takes it back fast. The peso is a great example. Months of swap income can disappear in a few bad days if global markets get scared. August 2024 was a reminder, when a broad unwind of carry trades hit the peso hard alongside the yen move. If you want to hold peso longs for carry, write down beforehand the conditions that end the trade whatever the price. Something like a jump in US equity volatility above a certain level or USDMXN closing above a key weekly level. Having the exit rule written down matters because when the unwind starts, it moves faster than most people can think.

Remittance data is an interesting one to follow for the peso. It's a steady flow of dollars being converted, and it doesn't care about interest rates. Mexico receives a very large amount every year from workers in the United States, which gives a steady demand for pesos. The monthly data won't move USDMXN much on release day, but changes in the trend can matter, for example if US policy on immigration or taxes on transfers starts to reduce the flow. That's a slow moving factor that sits underneath the carry story. It's useful background for swing traders rather than something to trade intraday.
