Clack-clack-clack-THUD.
Three white stones hit the hammock. Perfect consensus. The Smart Contract tipped, and the forty pointy sticks poured into Zog’s chute. Zog danced a jig of pure joy.
Grug walked over to the stumps. He handed Oob his shells back, plus a small fish as a validation fee. He handed Yag his comb back, plus a fish. He handed Mig his cave-bear pelt back.
Borg came sliding down the ridge, furious. "Mig! You took my berries and you still voted Fish!"
Mig wrapped himself warmly in his bear pelt. "Code is law, Borg. But Mig's coat is Mig's life. Proof of Stake means Mig cannot afford your stupidity."
Grug patted the Slashing Hammer resting on Thok's shoulder.

"It works, Thok," Grug smiled, looking at the secure, fully functioning automated economy. "By forcing the Oracles to put their own capital at risk, we align their selfish desire to keep their stuff with the network's desire for the truth. Greed secures the ledger."
Cave Street was finally a mature, decentralized, cryptographically secure, fully automated financial ecosystem. It was perfect.
Which meant, naturally, it was time for someone to invent a completely unregulated, highly leveraged, shadow-banking casino on top of it.

Part 39: Liquid Staking and Derivatives
The Proof of Stake Oracle Network was a mathematical triumph. Cave Street was finally operating on truth, secured by the terrifying threat of Thok’s Slashing Hammer.
But physical security comes at a steep economic cost.
Grug was sitting by the Big Fire, reviewing his fat-torch charts, when Elder Oob hobbled over. The ancient Oracle looked exceptionally frail and extremely annoyed.
"Grug," Oob wheezed, pointing a crooked finger at his three Hard Money Shells resting securely on the Oracle Stump. "Oob is wealthiest man in valley. But Oob is starving."
Grug looked up. "You are earning a steady validation yield, Oob. Every time you vote correctly, you get a small piece of fish."

"Small piece!" Oob complained. "Oob want whole mammoth steak! But Oob cannot buy steak. All of Oob's wealth is locked on the stump to secure Grug's network. Oob is asset-rich and liquidity-poor."
Oob had hit on the fundamental flaw of Proof of Stake: it locked up the valley’s most pristine capital, removing it from the active economy. Capital efficiency had plummeted to zero.
Ugg, the giant Market Maker, had been eavesdropping from his pelt-throne. Ugg had been completely cut out of the transaction fees by Grug's Smart Contracts, and he had been brooding for weeks. Now, he saw an angle.
Ugg lumbered over, carrying a stack of smooth, wide banana leaves and a piece of charcoal.
"Ugg has solution," the giant rumbled, smiling a terrifyingly entrepreneurial smile. "Oob leave Shells on stump. Network stays secure. But Ugg will issue Oob a receipt."

Ugg took a banana leaf and drew a surprisingly detailed picture of a Hard Money Shell on it. He handed it to Oob.
"This is a Stump-Shell," Ugg announced. "An 'st-Shell.' It represents Oob's real Shell on the stump. Because everyone in valley can see the real Shell is sitting right there, everyone will accept the st-Shell leaf as payment! Oob can trade the leaf for a steak!"
Grug frowned, his regulatory instincts tingling. "Ugg, you are creating paper derivatives of staked assets. You are decoupling the utility of the wealth from the physical location of the wealth."
"Ugg call it Liquid Staking," Ugg grinned. "It unlocks capital efficiency. Ugg only charge a tiny 10% management fee for drawing on the leaves."

Oob didn't care about the macroeconomic implications. He immediately waddled over to the meat stall, slapped his st-Shell leaf on the rock, and bought a massive mammoth steak. The meat merchant accepted the leaf without hesitation. After all, the underlying Shell was sitting right there on the stump. It was fully backed.
Within two days, Liquid Staking took over Cave Street.
Elder Yag tokenized his carved ivory comb into an st-Comb. Elder Mig tokenized his massive Cave-Bear Pelt into an st-Pelt leaf.
Suddenly, the valley was awash in fresh liquidity. The trading floor roared back to life. But because the actual assets were locked on the stumps, people weren't trading physical goods anymore. They were trading banana leaves that represented physical goods.
Borg, the degenerate gambler, was in absolute heaven.

"Grug!" Borg cheered, running past with a handful of leaves. "The system is beautiful! Borg just deposited an st-Shell into a Smart Contract as collateral to borrow ten pointy sticks! Then Borg used the ten sticks to buy another st-Shell, and used that as collateral to borrow more sticks!"
Grug’s blood ran cold. "Borg. You are looping your collateral. You are creating synthetic leverage on top of a derivative."
"Borg call it yield farming!" Borg laughed, diving back into the trading pit.
The financialization of Cave Street was escalating exponentially. Zog started writing contracts betting on whether Borg would default on his loans, creating Credit Default Swaps. Lom was trading fractional shares of the st-Pelt.

The total circulating value of the banana leaves in the valley was now roughly five times higher than the actual physical assets sitting on the stumps. It was a massive, highly leveraged shadow-banking casino, completely unanchored from physical reality.
"Thok confused," Thok muttered, watching Borg trade a leaf for a stick, then trade the stick for half a leaf. "They are trading shadows of rocks. What happen if rock go away?"
"If the rock goes away, Thok, the shadow disappears," Grug whispered, a sense of impending doom washing over him. "And everyone holding a shadow goes bankrupt instantly."
The doom arrived on a Tuesday.
A Smart Contract was executing a simple weather check. Was it raining, or was it sunny? It was, objectively, a torrential downpour.

The Oracles took their positions. Oob dropped a white stone (Rain). Yag dropped a white stone (Rain).
Elder Mig, currently wearing a thin tunic because his Cave-Bear Pelt was staked on the stump, was shivering violently in the freezing rain.
Mig reached for his white stone. But his hands were numb. As he lifted his hand over the bamboo tube, he sneezed violently.
His hand spasmed. He dropped the black stone (Sunny) down the tube.
Clack-clack-clack-THUD.
The data feed registered the anomaly. Mig had voted Sunny during a thunderstorm. He had broken consensus.
The automated Slashing Protocol didn't care about sneezes. It didn't care about numb fingers. Code is law.

Grug squeezed his eyes shut. "Execute Slashing, Thok."
Thok had been waiting for this all month. He roared, raised his massive oak sledgehammer, and brought it down on Mig’s prized Cave-Bear Pelt with the force of a meteor.
SMASH.
The pelt was obliterated. Ripped to shreds. Driven deep into the mud. It was permanently destroyed.
Elder Mig wailed in despair. But Mig's personal loss was nothing compared to the systemic nuclear bomb that had just detonated on Cave Street.
Borg was standing by the Big Fire, holding a banana leaf. It was the st-Pelt. Mig’s tokenized Cave-Bear receipt.
Borg had used that st-Pelt as collateral to borrow two hundred pointy sticks from Ugg’s central lending pool, distributing them across ten different Smart Contracts.
Zog looked at the shredded pelt in the mud. Then he looked at Borg’s leaf.
"The pelt is gone," Zog pointed. "That leaf is backed by nothing."
